11/ At @2048vc our default for pre-seed is safe but if founder wants to do equity we are happy to. We haven’t done a seed deal recently that wasn’t a priced round. 👇.

10/ And what about @2048vc?. Are we giving you self-serving advice?. No, not really. We never push founders to do safe especially at seed. We are happy to do it but never insist on it. We would rather do equity and start the QSBS clock - that’s for another thread. 👇.

9/ Founders - be careful who you take advice from 😅. Show us the incentives and we will explain the behavior. Sure - safes are faster and cheaper than equity - but they could be more dilutive!. Pre-seed safe is fine but seed should be equity if possible!. 👇.

8/ This dynamic creates misalignment between pre-seed investors and founders. Pre-seed investors do not benefit from priced seeds - they get diluted sooner, but founders do - because the dilution is shared!. Same for accelerators - they don’t want immediate priced rounds. 👇.

7/ So where is the catch?. Here it is:. If you do equity round of $3m on $15m post that’s 20% dilution. $5m cap safe converts first & then gets diluted to 8% post round. Unless investors take pro-rata - which means they pay more money, they sit at 8% not 10% per-series A!. 👇.

6/ So what is the problem?. On the surface it seems fair - your company is worth more & original safe holders have more - seems good. Right, but…. You are diluted by safes that came in on $15m cap but not investors who came in on $5m cap!. They get 10% of much bigger pie!. 👇.

5/ Imagine that you raised $500k on $5m post money safe then $3m on $15m and finally did series A $12m on $60m post. The first safe on $5m cap will only convert for the first time in series A. Now roughly it will be 10% of $60M or $6M. It will not be diluted by other safe!. 👇.

4/ Safe that doesn’t convert doesn’t dilute. Pay attention to this, write this down and memorize it - if safe didn’t convert it didn’t start diluting and would cost a lot more down the line. 👇.
